I'd find a way to check the tach against a know source. Maybe get yourself a new tach, but it is an awful huge coincidence that by confirming you do in fact have a 700R4 and 3.08 gearing... the RPM the tach is reading EXACTLY lines up with what it would read if it is in 3rd gear.
It's also hard to imagine you could mistake the difference in the sound of the engine at 1700rpm and at 2500rpm... BWTHDIK
Does it sound like its just cruising or does it sound like its screaming?

Pull the diff cover and look. It needs a fluid change anyway.

Have you tried a portable Tach? One of the guys in our club thought his was way too high of RPM. Took it to a shop finally and found out his tach was hosed up.
